tank vs tankless, my unique case

Hi,
I am going to replace my aging 40 gallon tank water heater. It sits outside in a metal shed immediately adjacent to our gas meter (the gas company would like 3 feet of clearance, but that is not possible). I could possibly squeeze a 50 gallon in its place if it had only one inch of insulation, although it would press on the outside of the shed a little. I live in Glendale, Ca., so outside temperatures vary from a low of 32 degrees in winter to over a 100 degrees in the summer. We set our old tank at about 135 degrees in order to supply us with an adequate amount of hot water. With a new tank, hopefully I'd be able to set it closer to 120 degrees as I have never drained this decade old tank. We are two people in a small two bedroom house, with an occasional visitor. Tankless installed would be at least $2000, less gas company rebate and federal tax credit, tank installed around $900. My gas bill soars in the winter, pushing $150 a month, and goes down to around $40 in the summer. What should I do?

It sounds as if gas is very expensive where you live.
For that reason, you should consider a tankless unit. In addition, it sounds like you don't see the extreme cold. Getting rid of the funky outbuilding would be a reasonable thing. One option you could consider is a external tankless unit.

Why is the installed cost so high? My tankless unit, with a vent kit and valves, was around $1000 for materials. what unit was quoted for $2,000?

The quote was for a takagi tk3os. This was actually one of the lesser ones. I actually just got one today for $3000 for the same unit. Unbelievable.
